What is the source material? What are using to convert videos for the Zune if not in WMV, Mpeg-4 or h264? What resolution? What video bitrate? Keeping FPS the same with the original?

When you use Cucusoft or whatever, go with:
Video codec of h264 or Mpeg-4 Video bitrate between 1.1mbps (1100kbps) to 1.8mbps. Screen size of 640x480 for Fullscreen, 640x320 for Widescreen. Audio bitrate of 128 to 160kbps Ensure you set the FPS to the source material. i.e. if it is a UK PAL source, that is 25fps, if it is US source, 29.97, etc. Not sure what the FPS is of an AVI or such, pop it into Gspot to find out. If you change the FPS from the source material you will end up with pixelation. In the Zune software, go to Settings, device section, and under conversion settings, in the Video section, set it to Optimize Videos for TV output. Hit okay. This will ensure it doesn't re-encode the videos you encoded. Granted it might get picky about what codec is used, but WMV, mpeg-4 and h264 are supported on the Zune. Come back and tell us if it helped or not.

Internet sources such as youtube will pixelate because they are of low quality.
One other option is you can go with the higher video bitrate and go with the old Z30 screen resolution. 320x240 for Fullscreen, 320x180 for Widescreen. This might help, especially if using low quality internet sources. Not sure why the DVD source is pixellating. EDIT: Still a no go, PM me with details regarding the internet source and I will try to find the best conversion / test it on my own Z80.
